the loss in quality is because the image is being resized by a php engine, rather than a proper graphics program. this is probably a feature of the theme you're using. there should be a theme which will let you click on an image like that to show the full size version. otherwise just resize your photos in photoshop before uploading them. you'll lose some definition but it will look a lot better.
